Liquity USD, commonly known as LUSD, is a decentralized stablecoin native to the Ethereum blockchain. It serves as the primary currency for the Liquity protocol, a decentralized borrowing platform designed to be highly efficient and resistant to censorship. The core function of LUSD is to provide users with a way to access liquidity without selling their digital assets. To generate LUSD, a user must open a customized account called a Trove and deposit Ether as collateral. The protocol allows users to take out loans in LUSD against this collateral with a zero percent interest rate. Instead of ongoing interest, the system charges a one-time fee when the stablecoin is borrowed or redeemed. Stability is a fundamental aspect of the LUSD design. The system utilizes an algorithmic approach to keep the value of the token aligned with its target peg. This is achieved through a combination of hard and soft peg mechanisms. One such mechanism is the redemption system, where the token can be exchanged for an equivalent value of the underlying Ether collateral directly through the protocol. Additionally, a minimum collateral ratio ensures that the system remains overcollateralized, meaning the value of the Ether backing the tokens exceeds the value of the tokens in circulation. A significant feature of the Liquity protocol is its focus on decentralization and immutability. Unlike many other decentralized finance projects, the Liquity smart contracts are non-upgradable. This means that no individual or group has the power to alter the rules, change the collateral requirements, or freeze user funds. The protocol operates autonomously, governed by pre-set code rather than human intervention or governance voting processes. To protect the system from market volatility, Liquity uses a Stability Pool. This pool is filled with LUSD provided by users who act as a first line of defense. When a Trove falls below the required collateral level, the system uses tokens from the Stability Pool to pay off the debt, while the collateral from the liquidated Trove is distributed to those who provided tokens to the pool. Overall, LUSD is recognized in the Web3 space for its unique combination of being interest-free, decentralized, and collateralized exclusively by Ether.
